A '''Pareto improvement''' is a change in the allocation of resources that makes at least one person better off without making anyone worse off. Named after the economist Vilfredo Pareto, the concept provides a criterion for evaluating changes in which no one is harmed, and it underlies the analysis of efficiency in welfare economics. A situation is Pareto efficient, or Pareto optimal, when no further Pareto improvement is possible, that is, when no change can make someone better off without making someone else worse off.

== The concept ==

A Pareto improvement requires that some individuals gain and none lose. Because it avoids the difficult problem of comparing gains and losses across people, it is a relatively uncontroversial criterion: if no one is harmed, the change is an improvement. However, the criterion is also demanding, because most real-world changes create both winners and losers, so that many changes that would raise total welfare are not Pareto improvements.

Pareto efficiency is the endpoint of the process: an allocation is efficient if no Pareto improvement remains. This condition does not imply that the allocation is just or desirable, only that no reallocation can make someone better off without harming another. An economy can be Pareto efficient and still be highly unequal, with some individuals holding almost nothing, provided that any redistribution would harm someone.

== Relationship to welfare ==

The Pareto criterion is used in welfare economics to assess efficiency, separately from distribution. The first fundamental theorem of welfare economics states that a competitive equilibrium, under ideal conditions, is Pareto efficient, which provides a justification for markets as a mechanism for allocating resources. The second theorem states that any Pareto-efficient allocation can be achieved by a competitive equilibrium with an appropriate initial distribution of resources, which separates the questions of efficiency and equity.

Because the Pareto criterion is silent on distribution, it is often combined with other criteria, such as a social welfare function, to evaluate policies. A change that is not a Pareto improvement may still be desirable if the gains to winners exceed the losses to losers, and if compensation is possible or if the distributional consequences are acceptable. The distinction between efficiency and equity is central to policy analysis.

== Compensation and the Kaldor-Hicks criterion ==

Because most changes create losers, economists have developed criteria that do not require everyone to gain. The Kaldor-Hicks criterion, also called potential Pareto improvement, judges a change as an improvement if the gains to the winners exceed the losses to the losers, so that the winners could in principle compensate the losers and still be better off. The compensation need not actually be paid, which makes the criterion less demanding but also more controversial, since it permits changes that harm some people.

The distinction between actual and potential compensation matters for policy. If compensation is paid, the change is a Pareto improvement and no one is harmed. If it is not paid, the change may raise total welfare while leaving some people worse off, which raises questions of fairness. The design of policies therefore often includes measures to compensate or to protect those who are adversely affected, both for reasons of equity and to secure political support.

== Applications ==

The concept is applied to the evaluation of policies, to the design of institutions, and to the analysis of market outcomes. Trade liberalisation, for example, raises total welfare but harms workers in protected industries; the gains to consumers exceed the losses to producers, so the change is a potential Pareto improvement, and adjustment assistance can make it closer to an actual improvement. Similarly, reforms in product and labour markets often create winners and losers, and the design of accompanying measures determines whether the change is broadly beneficial.

In mechanism design and in the theory of resource allocation, Pareto efficiency is a central benchmark. Mechanisms are evaluated in part by whether they lead to efficient outcomes, and the analysis of incentives and information examines when efficient outcomes can be achieved and when they cannot. The concept is also used in the analysis of public goods and externalities, where market outcomes are typically not Pareto efficient, and where intervention can potentially make everyone better off.

== The two fundamental theorems ==

The two fundamental theorems of welfare economics link Pareto efficiency to competitive equilibrium. The first states that, under conditions of perfect competition, complete markets, and no externalities, a competitive equilibrium is Pareto efficient. The second states that any Pareto-efficient allocation can be achieved as a competitive equilibrium with an appropriate distribution of initial endowments and with lump-sum transfers, which separates the question of efficiency from that of distribution.

The theorems provide the intellectual foundation for the market mechanism and for the separation of efficiency and equity in policy analysis. The conditions they require, however, are demanding, and the failure of any of them means that the market outcome may not be efficient. Externalities, public goods, imperfect competition, and incomplete markets all create divergences, and they provide the rationale for intervention.

== Market failure and intervention ==

Where markets fail, intervention can potentially make everyone better off and thus constitute a Pareto improvement. Corrective taxes and subsidies can align private and social incentives, the provision of public goods can supply what markets do not, and the regulation of market power can restore competitive outcomes. In each case, the intervention addresses a specific failure, and its design determines whether it improves the outcome or introduces new distortions.

Intervention is not automatically an improvement. Governments may lack information, may be captured by interest groups, or may face their own incentive problems, so that the outcome of intervention is worse than the market outcome. The analysis of government failure parallels the analysis of market failure, and it implies that the case for intervention must be based on evidence about the specific failure and about the capacity of the government to address it, rather than on principle alone.

== Applications in policy evaluation ==

The Pareto criterion and its extensions are used to evaluate policies and institutions. Cost-benefit analysis approximates the potential Pareto criterion by comparing the monetary value of benefits and costs, and it reports whether the beneficiaries could compensate the losers. Regulatory impact assessment applies the same logic to proposed regulations, and it is used to ensure that the benefits justify the costs.

The use of these criteria requires judgments about the valuation of non-market effects, about the treatment of risk, and about the horizon over which benefits and costs are counted. The results are sensitive to these judgments, and they must be presented transparently. The framework provides a disciplined way to organise the analysis and to identify the trade-offs, even where the ultimate decision involves value judgments that go beyond the criterion of efficiency.
