'''Open market''' refers to the buying and selling of government securities by a central bank in the financial markets, which is the principal tool of monetary policy in many economies. Open market operations adjust the quantity of reserves in the banking system and thereby influence short-term interest rates and broader financial conditions.

== Mechanism ==
In an open market purchase, the central bank buys securities from banks or other financial institutions, paying with newly created reserves. This increases the reserves of the banking system, lowering short-term interest rates and encouraging lending and spending. In an open market sale, the central bank sells securities, absorbing reserves and raising rates.

The operations are typically conducted with a small group of counterparties, often primary dealers, who are selected for their market-making capacity. The central bank can transact outright, changing the size of its balance sheet permanently, or through repurchase agreements, which are temporary and are reversed at a specified date.

== Types of Operations ==
Open market operations can be permanent or temporary, and they can target quantities or prices. In a system where the central bank targets an interest rate, it adjusts the quantity of reserves as needed to keep the rate at the target, and the operations are passive. In a system where it targets a quantity, it sets the volume of operations and allows the rate to adjust.

The choice of framework reflects the structure of the financial system and the preferences of the central bank. Many central banks operate frameworks that combine elements, using standing facilities to set a corridor for rates and open market operations to keep the rate within the corridor.

== Role in Monetary Policy ==
Open market operations are the main channel through which central banks implement policy decisions. When the policy committee changes the target rate, the central bank's operating desk adjusts its operations to achieve the new target. The effectiveness of the operations depends on the depth and liquidity of the market and on the demand for reserves by banks.

In normal times, open market operations are routine and technical, conducted daily to maintain the target rate. In periods of stress, when markets are disrupted and the demand for liquidity spikes, the operations can be expanded and their terms adjusted to address the disruption.

== Unconventional Operations ==
When policy rates approach their lower bound, central banks have turned to large-scale asset purchases, sometimes called quantitative easing, to provide further stimulus. These operations go beyond the routine adjustment of reserves, expanding the central bank's balance sheet and affecting the prices and yields of longer-term assets.

The design of unconventional operations, including the choice of assets, the scale, and the communication of the policy, has been a central focus of monetary policy in recent years. Their effectiveness and their risks, including the implications for the central bank's balance sheet and for financial stability, are subjects of continuing analysis.

== Operating Frameworks ==
Central banks operate within frameworks that define the instruments, counterparties, and procedures for open market operations. The framework specifies the eligible collateral, the maturity of operations, the pricing of standing facilities, and the schedule of auctions. The design reflects the structure of the financial system and the objectives of policy.

In a corridor system, the central bank sets the rates on its standing deposit and lending facilities, and open market operations keep the market rate within the corridor. In a floor system, ample reserves are supplied, and the rate on reserves sets the floor for market rates. The choice of framework affects the volatility of rates and the volume of operations.

== Counterparties and Collateral ==
Open market operations are conducted with a set of eligible counterparties, typically banks and dealers, selected for their market presence and creditworthiness. The central bank may also accept a range of collateral, including government securities, agency debt, and, in times of stress, private assets.

The eligibility criteria affect the reach of operations and the transmission of policy. A wider set of counterparties and collateral can improve the flow of liquidity to stressed markets, though it also exposes the central bank to greater risk. The design of these criteria is a matter of policy judgment.

== Communication and Transparency ==
Communication is an integral part of open market operations. The central bank announces its policy decisions and explains its reasoning, aiming to shape expectations and to enhance the effectiveness of policy. The publication of meeting minutes, of projections, and of the details of operations contributes to transparency.

Transparency can improve the functioning of markets by reducing uncertainty and by allowing market participants to anticipate policy. It can also strengthen accountability and credibility. The balance between transparency and discretion, and the form that communication should take, are matters of continuing debate.

== Balance Sheet Considerations ==
Open market operations affect the size and composition of the central bank's balance sheet. Large-scale purchases expand the balance sheet and change its risk profile, and the eventual unwinding of these positions requires careful management to avoid disrupting markets.

The management of the balance sheet involves decisions about the pace of reinvestment, the maturity of holdings, and the sequencing of normalisation. These decisions affect long-term interest rates and financial conditions, and they are coordinated with the setting of the policy rate. The analysis of balance sheet policy has become a central element of monetary policy in the wake of unconventional operations.
