A '''natural monopoly''' is a market situation in which a single firm can supply the entire market at a lower cost than two or more firms could. It arises when production involves high fixed costs and economies of scale that extend over the full range of market demand, so that average cost declines as output increases. In such circumstances, competition would be inefficient, because duplicating facilities would raise costs. Natural monopolies are common in utilities and infrastructure, including water, electricity transmission, rail networks, and some telecommunications services.

== Conditions ==

The defining condition for a natural monopoly is subadditivity of the cost function, meaning that the cost of producing total output in one firm is less than the cost of producing it in two or more firms. This typically arises from high fixed costs combined with low marginal costs, so that average cost falls continuously over the relevant range of demand. The minimum efficient scale exceeds the size of the market, so only one firm can operate at efficient scale.

Natural monopoly is a property of technology and demand, not a legal status. Changes in technology or in demand can eliminate natural monopoly, as occurred in telecommunications, where technological change reduced the cost advantage of a single network and made competition feasible in some segments.

== Regulation ==

Because a natural monopolist would, if unregulated, restrict output and charge prices well above cost, natural monopolies are typically subject to regulation. The main approaches are '''rate-of-return regulation''', which sets prices to cover costs including a fair return on capital, and '''price-cap regulation''', which limits the prices a firm may charge, often adjusted for inflation and expected productivity gains. Each has advantages and drawbacks.

Rate-of-return regulation can create incentives to overinvest, a problem known as the Averch-Johnson effect, because a higher capital base allows a higher allowed return. Price-cap regulation provides stronger incentives for cost reduction but risks quality erosion and requires periodic resetting, which can be contentious. Performance-based regulation and benchmarking are used to sharpen incentives.

== Competition and structural remedies ==

Where feasible, regulators may introduce competition rather than regulate a monopoly. Structural separation, such as separating the network from the retail business, allows competition in segments that are not natural monopolies while regulating the remaining bottleneck. This approach has been applied in electricity, gas, and telecommunications. Access regulation requires the monopoly to provide competitors with access to essential facilities on fair terms.

Vertical separation and access pricing are complex, because the network operator has incentives to favour its own downstream operations. Regulators set access prices using cost-based methods and monitor conduct to prevent discrimination.

== Public ownership and alternatives ==

Natural monopolies have historically been publicly owned in many countries, on the grounds that public ownership avoids the need for regulation and aligns the firm's objectives with the public interest. Public ownership has its own problems, including weak incentives for efficiency, political interference, and soft budget constraints. Many countries have privatised utilities while introducing independent regulation, seeking to combine private incentives with public oversight.

The choice between public ownership, regulated private ownership, and other arrangements depends on institutional capacity, the credibility of regulation, and the characteristics of the sector. Well-designed institutions, including independent regulators and clear rules, are essential for good outcomes in any ownership model.

== Natural monopoly and technological change ==

The scope of natural monopoly is not fixed. Technological change can erode the conditions that make a single supplier efficient, as happened in telecommunications, where new technologies reduced the cost advantage of a single network and allowed competition in long-distance and mobile services. Conversely, new technologies can reinforce natural monopoly, as in some digital platforms, where network effects and data advantages create strong increasing returns and make a single dominant firm difficult to challenge.

The dynamics of natural monopoly therefore require ongoing assessment. Regulators must decide when to deregulate segments where competition has become feasible and when to maintain regulation where it remains necessary. Getting this balance right is important, because premature deregulation can harm consumers while excessive regulation can stifle innovation and raise costs.

== International experience ==

Countries have adopted different approaches to natural monopoly. The United States has long relied on regulated private ownership, with independent commissions setting rates for utilities. European countries have moved from public ownership toward regulated private ownership, combined with structural separation and competition in contestable segments. Some countries have retained public ownership, particularly in water and rail.

These differences reflect historical and political circumstances as well as economic considerations. Comparative research finds that outcomes depend heavily on the quality of regulation, including independence, technical capacity, and accountability. Where regulation is weak, privatisation has sometimes produced poor outcomes, while where it is strong, private ownership with regulation has delivered efficiency gains. Institutional quality is thus a central determinant of success.

== Regulation in the digital era ==

Digital platforms present new regulatory challenges. Some exhibit characteristics of natural monopoly, including strong network effects, high fixed costs, and economies of scale and scope in data. Their global scale and rapid innovation complicate traditional regulation, which was designed for stable, geographically bounded utilities. Regulators are experimenting with approaches including interoperability requirements, access to data, and ex ante rules for dominant platforms.

Balancing the benefits of scale and integration against the risks of market power is a central challenge. The goal is to preserve the efficiencies that make these services valuable while ensuring that markets remain contestable and that consumers and businesses are treated fairly. This requires a combination of competition policy, sectoral regulation, and, in some cases, direct intervention to open markets.
