'''Free banking''' is a monetary arrangement in which banks issue their own notes and deposits without a central bank and without special regulation, subject to the general law of contracts and property. Under free banking, competitive forces are held to constrain note issuance, and the quantity of money is determined by market processes rather than by a monetary authority.

== Historical Instances ==
Free banking has existed in several historical episodes. Scotland from the eighteenth century to the mid-nineteenth century is often cited, with a competitive system of note-issuing banks that operated without a central bank. Other cases include Switzerland, Sweden, Canada, and the antebellum United States, though the details and the extent of freedom varied.

These episodes have been studied for evidence on the stability of competitive note issuance. Proponents argue that free banking systems were stable and that failures reflected regulatory distortions rather than inherent instability. Critics point to episodes of note overissue, bank failures, and the need for coordination mechanisms.

== Mechanisms of Constraint ==
Under free banking, several mechanisms are said to constrain note issuance. The obligation to redeem notes on demand in a standard commodity, such as gold, limits overissue, because excessive issuance would lead to redemption demands and loss of reserves. Competition among banks for deposits and reputation constrains risk-taking. Clearing arrangements among banks, under which notes are returned for redemption, reinforce the discipline.

The theory of free banking emphasises these mechanisms as substitutes for central bank control. Proponents argue that the demand for money is stabilised by market processes and that the price level would be more stable under competition than under discretionary central banking.

== The Case Against ==
Critics argue that the demand for a common medium of exchange generates a natural monopoly or oligopoly, since a single widely accepted unit reduces transaction costs. Banking is prone to runs and panics, which can be contained by lender-of-last-resort facilities and deposit insurance, institutions that presuppose a central bank. Historical free banking systems often involved implicit or explicit coordination and were not entirely free.

The empirical record is contested. The Scottish system is often described as stable, but its experience may not generalise, and other episodes featured significant instability. The debate turns on counterfactuals that are difficult to resolve.

== Modern Relevance ==
Free banking is a minority position in contemporary monetary economics, but it informs debates about central bank independence, the rules versus discretion question, and proposals for private and digital currencies. It also connects to broader questions about the role of competition and institutions in stabilising monetary systems, and to the analysis of how alternative monetary arrangements might perform.

== The Scottish Experience ==
The Scottish free banking system, which operated from the eighteenth century until the mid-nineteenth century, is the most studied historical case. Several banks issued notes convertible into gold, competed for customers, and operated without a central bank. Proponents argue that the system was stable, that note issuance was disciplined by redemption, and that failures were limited.

Critics argue that the system relied on implicit arrangements and on the option of suspending convertibility, and that its stability owed much to favourable conditions. The interpretation of the Scottish experience remains contested, illustrating the difficulty of drawing general conclusions from historical episodes.

== Clearing and Redemption ==
A key mechanism in free banking is the systematic redemption of notes issued by competitors. Banks accept one another's notes and present them for settlement, which limits overissue by any single bank. The development of clearing arrangements strengthens this discipline.

For the mechanism to work, notes must be readily identifiable, the redemption obligation must be credible, and banks must have adequate reserves. Where these conditions hold, competition constrains issue and supports stability. Where they fail, overissue and instability can occur.

== Alternative Monetary Arrangements ==
Free banking is one of several proposals for reforming monetary arrangements. Others include commodity standards, rules-based monetary policy, nominal income targeting, and, more recently, proposals for digital currencies and for competition among private currencies. Each involves trade-offs among stability, flexibility, and accountability.

The debate about free banking informs broader questions about the design of monetary institutions. Experience with central banking has yielded a framework in which a public authority manages the money supply and acts as lender of last resort, supported by regulation and deposit insurance. Whether this framework is optimal or merely conventional remains a subject of analysis.

== Contemporary Debates ==
Interest in free banking has been revived by discussions of central bank independence, of rules versus discretion, and of the role of private money. Proposals for competing private currencies and for digital alternatives to government money raise questions about the conditions under which competition can deliver stable money. The historical and theoretical literature on free banking provides a useful reference for evaluating these proposals, even if it does not settle the question.
