'''Diminishing marginal returns''', also called the '''law of diminishing returns''', states that if one input in production is increased while other inputs are held fixed, the additional output gained from each additional unit of the variable input will eventually decline. This principle is a cornerstone of production theory and explains the shape of short-run cost curves and the behaviour of firms as they expand output using a fixed factor.

== The law ==

The law applies to the short run, defined as a period in which at least one input is fixed. As additional units of a variable input, such as labour, are applied to a fixed input, such as a machine or a plot of land, output initially rises at an increasing rate, then at a decreasing rate, and may eventually fall. The stage in which the marginal product of the variable input is positive but declining is the region of diminishing marginal returns, and it is the range in which firms normally operate.

Diminishing returns should be distinguished from '''negative returns''', where the marginal product becomes negative and total output falls as more of the variable input is added. It should also be distinguished from '''diseconomies of scale''', which apply to the long run when all inputs can vary.

== Relationship to cost ==

Diminishing marginal returns underlie the upward-sloping portion of the short-run marginal cost curve. Because the marginal product of labour declines as more labour is added to fixed capital, the marginal cost of producing additional output rises. The average variable cost curve is U-shaped for the same reason. The interplay between diminishing returns and fixed costs produces the U-shaped average total cost curve familiar from microeconomics.

The inverse relationship between marginal product and marginal cost is expressed in the formula that marginal cost equals the wage divided by the marginal product of labour. When the marginal product falls, marginal cost rises, all else equal.

== Examples ==

The law is illustrated by classic examples. Adding workers to a fixed plot of farmland raises output up to a point, after which the land becomes overcrowded and the marginal contribution of each additional worker declines. In a factory, adding more operators to a single machine increases output at a declining rate once the machine is fully utilised. Adding servers to a website may raise throughput until the fixed bandwidth or database capacity becomes a bottleneck, after which additional servers add less and less.

In services and knowledge work, the law appears as congestion and coordination costs that limit the returns to adding more staff to a fixed project.

== Relation to returns to scale ==

Diminishing marginal returns is a short-run concept about a single variable input, whereas returns to scale is a long-run concept about proportional changes in all inputs. Increasing returns to scale means that doubling all inputs more than doubles output; constant returns mean output doubles; decreasing returns mean output less than doubles. The two concepts are related but distinct, and confusing them is a common error.

The law of diminishing returns is one of the few laws in economics considered robust and near-universal, because it follows from the physical limits of fixed factors. It has been applied beyond economics, notably in agricultural science, where it informs fertiliser and irrigation recommendations.

== Policy and applications ==

The law informs resource allocation and policy. In taxation, diminishing returns to public spending justify limits on the scale of programmes. In development economics, it cautions against concentrating too many resources on fixed factors such as land without complementary investment in other factors. In management, it explains why adding staff to a late project can slow it down, the basis for the practice of adding people to projects only with care.

Together with the principle of comparative advantage and the concept of opportunity cost, the law of diminishing returns forms part of the standard toolkit for understanding how scarce resources are allocated.

== Historical development ==

The law of diminishing returns was articulated in the late eighteenth and early nineteenth centuries by classical economists studying agriculture. Thomas Malthus and David Ricardo used the principle to argue that population growth would press against the fixed supply of land, causing food prices and rents to rise and eventually limiting living standards. These arguments shaped early theories of rent and of economic growth.

The marginalist revolution of the late nineteenth century placed diminishing returns at the centre of production and distribution theory. The concept of the marginal product, defined as the additional output from one more unit of an input, allowed economists to derive factor demand and to explain how factor prices are determined under competition.

== Applications in agriculture and resources ==

In agriculture, diminishing returns to fertiliser and irrigation are well documented, and agronomists use response functions to identify optimal application rates. Over-application not only wastes inputs but also causes environmental harm, such as nutrient runoff and water pollution. Similar reasoning applies to fishing, where additional effort yields declining catches as stocks are depleted, a classic example of a common-pool resource problem.

In extractive industries, diminishing returns to investment arise as the most accessible deposits are exhausted, raising extraction costs and requiring more capital for the same output. These patterns have implications for resource taxation and for long-run supply.

== Limits and qualifications ==

The law is robust in the short run with at least one fixed factor, but its application requires care. Technological change can shift the production function, raising the marginal product of all inputs and postponing the onset of diminishing returns. Improvements in organisation may achieve the same effect. For this reason, the law does not imply that long-run growth must stall, since innovation can continually push back the constraints of fixed factors.
