'''Currency depreciation''' is a decrease in the value of a country's currency relative to other currencies. When a currency depreciates, each unit of it buys fewer units of foreign currency, making imports more expensive and exports cheaper. Depreciation occurs in floating exchange-rate regimes and is distinct from devaluation, which is a deliberate downward adjustment of a fixed parity by the monetary authority. The two terms are often used interchangeably in casual discussion, but the distinction matters for policy analysis.

== Definition and types ==

Depreciation can be '''nominal''' or '''real'''. Nominal depreciation is a decline in the quoted exchange rate against another currency or a currency basket. Real depreciation adjusts for relative inflation, reflecting a decline in the real purchasing power of the currency abroad. A currency may depreciate nominally while appreciating in real terms if foreign inflation exceeds domestic inflation by a greater margin.

Depreciation is also classified by cause and pace. '''Gradual depreciation''' may reflect persistent differences in inflation or productivity growth. '''Sharp depreciation''' often follows a loss of confidence, capital flight, or a sudden stop of external financing, as occurred in several emerging-market crises during the 1990s. In a currency crisis, depreciation can become self-reinforcing as foreign-currency debt burdens rise, triggering defaults and further outflows.

== Causes ==

Depreciation is driven by factors that reduce demand for, or increase supply of, the domestic currency. Lower domestic interest rates relative to foreign rates reduce the attractiveness of domestic assets, causing capital outflows. Deteriorating trade balances or a widening current-account deficit increase the supply of domestic currency from importers. Political instability, weak growth prospects, or expectations of future depreciation can prompt speculative selling. In a floating regime, these forces move the exchange rate continuously; in a pegged regime, they create pressure that must be absorbed by intervention or by allowing a devaluation.

Monetary expansion is a common cause of depreciation. When a central bank increases the money supply faster than demand for money grows, the currency tends to weaken, all else equal. This mechanism is central to monetary models of exchange-rate determination, which link inflation differentials to long-run exchange-rate movements.

== Economic consequences ==

Depreciation has broad consequences. It improves export competitiveness by making domestic goods cheaper abroad, which can narrow a trade deficit, though the improvement may take time due to the J-curve effect, in which the trade balance worsens before it improves. It raises the cost of imports, feeding into consumer and producer prices and potentially igniting inflation. For economies with large foreign-currency debt, depreciation increases the local-currency value of that debt, straining borrowers and potentially triggering financial distress.

Depreciation redistributes income between sectors. Exporters, import-competing producers, and holders of foreign-currency assets gain, while importers, holders of domestic-currency assets, and consumers of imported goods lose. It can also erode confidence in the currency, prompting further outflows and a vicious cycle if not stabilised.

== Policy responses ==

Authorities have several tools to counter depreciation. Raising domestic interest rates attracts capital and supports the currency but may slow the economy. Intervening in foreign exchange markets by selling foreign reserves and buying domestic currency can stem a slide, provided reserves are adequate. Capital controls can restrict outflows. In extreme cases, authorities may seek external financing from the International Monetary Fund or other creditors to replenish reserves and restore confidence.

A depreciation policy is sometimes pursued deliberately to boost competitiveness, sometimes called a "competitive depreciation" or currency war when several countries engage in it simultaneously. Such strategies can be counterproductive if trading partners retaliate, since they merely shift demand rather than create it.

== Depreciation and inflation ==

Depreciation raises the domestic price of imports, which feeds into consumer and producer prices. The extent of this pass-through depends on the share of imports in consumption and production, the pricing behaviour of firms, and the stance of monetary policy. In economies with substantial imported inputs, depreciation can raise inflation appreciably, and if wage demands respond, a wage-price spiral may develop. Central banks often tighten policy in response, which can dampen the inflationary effect at the cost of slower growth.

The inflation effect of depreciation is one reason why authorities in emerging economies are attentive to exchange-rate movements. It also explains why depreciation can be contractionary, not expansionary, in economies with large foreign-currency liabilities and high import dependence, a finding that challenged the traditional view that depreciation always boosts output.

== Depreciation and external adjustment ==

Depreciation is a key mechanism of external adjustment. By making exports cheaper and imports dearer, it shifts demand toward domestic production and narrows a trade deficit. The J-curve describes the short-run deterioration and subsequent improvement of the trade balance following depreciation, because quantities adjust more slowly than prices. The Marshall-Lerner condition specifies that depreciation improves the trade balance only if the sum of the price elasticities of export and import demand exceeds one.

The effectiveness of depreciation for adjustment depends on capacity to expand export production and on the response of trading partners. If exporters lack capacity or face supply constraints, depreciation may raise prices rather than volumes, and if trading partners also depreciate, the competitiveness gain is neutralised.

== Depreciation in crises ==

In currency crises, depreciation can become disorderly. Loss of confidence triggers capital flight, which weakens the currency further, and foreign-currency debt burdens rise, causing defaults and bank failures. The Asian financial crisis of 1997 and the Argentine crisis of 2001 showed how depreciation can interact with balance-sheet vulnerabilities to produce severe recessions. Crisis management combines interest-rate increases, intervention, and external financing to arrest the slide and restore confidence.
