A '''pegged exchange rate''' is an exchange-rate regime in which a country's monetary authority fixes the value of its currency to another currency, to a basket of currencies, or to a commodity such as gold. The peg may be maintained through intervention in the foreign exchange market, through interest-rate policy, or through capital controls. Pegged regimes provide stability for trade and investment but constrain monetary policy and can become vulnerable to speculative attack.

== Types of pegs ==

Pegged regimes vary in their rigidity and mechanism. A '''hard peg''' commits irrevocably to a fixed parity, as in a currency board or a currency union, where the domestic money supply is backed by foreign reserves and the central bank forgoes independent monetary policy. A '''conventional peg''' fixes the rate but retains some discretion, with the central bank intervening to maintain the parity while adjusting policy as needed. A '''crawling peg''' allows the parity to adjust gradually according to a preannounced rule, often to accommodate inflation differentials.

Pegs may be defined against a single currency or against a basket. Baskets reduce vulnerability to movements in any one currency and can better reflect a country's trade patterns. The choice of anchor affects the transmission of external shocks and the constraints on domestic policy.

== Maintenance and credibility ==

Maintaining a peg requires the central bank to buy or sell foreign exchange to keep the market rate within the target range. If the currency is under pressure, the central bank sells foreign reserves and buys domestic currency, which tightens domestic liquidity and raises interest rates, attracting capital and supporting the currency. This mechanism is automatic under a currency board but requires discretion under other arrangements.

Credibility is essential. If markets believe the peg will hold, they do not bet against it, and the cost of defence is low. If credibility is weak, speculation can overwhelm reserves, leading to a devaluation or a forced abandonment of the peg. Building credibility requires consistent policy, adequate reserves, and sound macroeconomic fundamentals. Pegged regimes that lack credibility are vulnerable to self-fulfilling crises.

== Advantages and disadvantages ==

Pegged rates provide stability for trade and investment by reducing exchange-rate uncertainty, which can promote trade and long-term capital flows, particularly for small open economies with concentrated trade patterns. They also anchor inflation expectations, importing the credibility of the anchor country, which can help to reduce inflation and stabilise prices. For countries emerging from high inflation, a peg can serve as a nominal anchor.

Pegged rates impose costs. They eliminate independent monetary policy, because the central bank must set interest rates to defend the parity rather than to stabilise the domestic economy. This constraint is captured by the trilemma, which holds that a country cannot simultaneously maintain a fixed rate, free capital mobility, and independent monetary policy. Pegged regimes also accumulate imbalances if domestic inflation exceeds that of the anchor country, eroding competitiveness, and they can break abruptly, causing severe disruption.

== Historical experience and crises ==

Pegged regimes have a long history, including the gold standard, the Bretton Woods system, and numerous national pegs. Many emerging-market crises have involved the collapse of a peg, including the European Exchange Rate Mechanism crisis of 1992, the Mexican crisis of 1994, and the Asian financial crisis of 1997. These episodes showed that pegs can be maintained longer than fundamentals suggest but can also break suddenly and with large costs.

The choice of regime remains contentious. Some economists favour pegs for small open economies seeking stability and credibility, while others advocate floating rates for their flexibility and their ability to absorb shocks. Hybrid arrangements, including bands and managed floats, attempt to combine elements of both.

== Pegs and the trilemma in practice ==

The trilemma implies that a country with a pegged exchange rate and open capital markets must give up monetary autonomy. In practice, many countries manage this constraint through partial measures. Some maintain capital controls to preserve some monetary independence, while others accept the loss of autonomy, treating the peg and the associated inflation anchor as more valuable than domestic control over interest rates. Still others maintain formal pegs but adjust them periodically, combining stability with flexibility.

The choice depends on the characteristics of the economy. Small, open economies with concentrated trade patterns often benefit more from the stability of a peg, while larger, more diversified economies may value monetary autonomy more highly. The credibility of the peg and the soundness of domestic policy also matter, since a peg that is not backed by consistent policy is vulnerable to speculative attack.

== Currency boards and monetary unions ==

Currency boards and monetary unions represent the strongest forms of pegging. A currency board issues domestic currency only against foreign reserves at a fixed rate, giving up discretionary monetary policy entirely. This arrangement provides high credibility, since the commitment is institutional rather than discretionary, but it also removes the capacity to act as a lender of last resort, which can increase vulnerability to banking crises. Examples include Hong Kong, China, and Argentina in the 1990s.

A monetary union goes further, sharing a single currency and a single central bank among member states, as in the euro area. Member states lose independent monetary policy and cannot adjust their nominal exchange rate, so adjustment must occur through wages, prices, fiscal policy, and labour mobility. The euro area experience has shown both the benefits of integration and the challenges of adjustment in the absence of exchange-rate flexibility, prompting reforms to strengthen fiscal frameworks and banking union.

== Exit and crisis management ==

Exiting a peg is difficult. A well-managed exit may involve a gradual widening of the band, clear communication, and supportive policy, allowing the market to find a new level without disruption. A disorderly exit, triggered by crisis, can involve sharp depreciation, capital flight, and financial instability, as occurred in several emerging-market crises. Credible exit strategies and international support help to reduce the costs.

Managing a peg requires adequate reserves, sound macroeconomic policy, and a robust financial system. Prudential regulation limits the build-up of currency mismatches, and contingency planning prepares for stress. Where a peg is under sustained pressure, policymakers face a choice between defending it, at potentially high cost, and adjusting it in an orderly manner. The decision depends on the credibility of the peg, the underlying fundamentals, and the anticipated costs of each option.
