The '''nominal interest rate''' is the interest rate expressed in current prices, before adjusting for inflation. It is the rate actually quoted and paid on loans, bonds, and deposits. The nominal rate differs from the real interest rate, which adjusts for expected or actual inflation. The relationship between the two, known as the Fisher equation, is central to the analysis of saving, investment, and monetary policy.

== Definition and the Fisher equation ==

The nominal interest rate is the percentage return on a financial asset in money terms. The real interest rate is approximately equal to the nominal rate minus the expected rate of inflation, a relationship formalised by the Fisher equation. More precisely, the real rate equals one plus the nominal rate divided by one plus the inflation rate, minus one. When inflation is low, the approximate relationship is close enough for most purposes.

The distinction matters because economic decisions depend on real rates. A saver cares about the purchasing power of future returns, and a borrower cares about the real cost of funds. An investment project is worthwhile if its real return exceeds the real cost of capital. The nominal rate alone can be misleading when inflation is high or volatile.

== Nominal interest rates and monetary policy ==

Central banks set policy rates in nominal terms, and the transmission of monetary policy depends on how nominal rate changes affect real rates. If prices are sticky in the short run, a change in the nominal rate changes the real rate and influences spending and investment, a mechanism central to the monetary transmission process. In the long run, however, prices adjust, and changes in nominal rates are reflected in inflation rather than in real rates, a result known as the neutrality of money.

The zero lower bound constrains monetary policy because nominal interest rates cannot fall much below zero, since holding cash is an alternative. When inflation is low and the policy rate is near zero, the real rate may rise, tightening policy unintentionally. This has motivated unconventional policies, including asset purchases, forward guidance, and, in some cases, negative policy rates.

== Determinants ==

Nominal interest rates are determined by several factors. The expected real rate, which reflects the balance of saving and investment and the productivity of capital, is a fundamental determinant. Expected inflation is added to compensate lenders for the erosion of purchasing power. A risk premium compensates for default risk and uncertainty. Liquidity and term premia reflect the characteristics of the specific instrument and the maturity of the loan.

Central bank policy sets a short-term nominal anchor, from which the term structure of interest rates is determined by expectations of future policy, term premia, and market conditions. The yield curve, which plots nominal yields against maturity, embodies all of these factors and is closely monitored for signals about expectations and risk.

== Applications ==

Nominal rates are used throughout finance and economics. In bond pricing, the coupon and yield are nominal. In loan contracts, the stated rate is nominal, though contracts may specify adjustable rates tied to inflation or to reference rates. In monetary analysis, the difference between nominal and real rates is used to assess the stance of policy. In international finance, nominal interest differentials are linked to expected exchange-rate movements through interest parity conditions.

Understanding the distinction between nominal and real rates is therefore essential for analysing saving and investment behaviour, for interpreting financial market signals, and for designing and evaluating monetary policy. The interaction between nominal rates, inflation, and expectations is one of the central themes of macroeconomics.

== The term structure ==

The nominal interest rate varies with the maturity of the instrument, giving rise to the term structure of interest rates, or yield curve. The expectations hypothesis holds that long-term rates reflect the average of expected future short-term rates plus a term premium. Other theories emphasise market segmentation and preferred habitat, in which the supply and demand for different maturities determine rates independently. The shape of the yield curve carries information about expectations of future policy, growth, and inflation.

An inverted yield curve, in which short-term rates exceed long-term rates, has historically preceded recessions in several economies. The signal is not infallible, but it is closely monitored, and it has motivated research on whether the relationship is causal or merely coincidental. The term premium, the compensation for holding long-term rather than short-term debt, varies over time and is influenced by monetary policy, including asset purchases, and by the supply of government debt.

== Nominal rates across countries ==

Nominal interest rates differ across countries, reflecting differences in inflation, monetary policy, and risk. The uncovered interest parity condition holds that differences in nominal rates between two countries should be offset by expected changes in the exchange rate, so that expected returns are equalised in a common currency. In practice, deviations from parity are common, reflecting risk premia, capital controls, and market segmentation.

These deviations are the basis for carry trades, in which investors borrow in low-interest-rate currencies and invest in high-interest-rate currencies, earning the differential if the exchange rate does not move adversely. Carry trades can be profitable for extended periods but are subject to sharp reversals when risk appetite changes, and they have been associated with episodes of currency instability.

== Historical perspective ==

Nominal interest rates have varied widely over history, from very low levels during periods of stable prices to very high levels during inflationary episodes. In the late 1970s and early 1980s, nominal rates in several advanced economies reached double digits as central banks fought inflation. In the 2010s, nominal rates fell to historically low levels, and some central banks introduced negative policy rates, an unprecedented step that raised questions about the effective lower bound and about the functioning of the financial system.

The historical experience shows that nominal rates are not a reliable indicator of the stance of policy or of the cost of borrowing in real terms without reference to inflation. Understanding the interaction between nominal rates, inflation, and expectations is therefore essential for interpreting monetary conditions and for assessing the effects of policy.
