The '''neoclassical growth model''' is the framework developed by Robert Solow and Trevor Swan to explain long-run economic growth through the accumulation of capital, the growth of labour, and technological progress. The model assumes a production function with diminishing returns to capital, saving that is a constant fraction of income, and a labour force that grows at an exogenous rate. It predicts that economies converge to a steady state in which income per worker grows at the rate of technological progress, and it identifies technological progress as the ultimate source of sustained growth in living standards.

== The model ==

The model begins with a production function that relates output to capital and labour, exhibiting constant returns to scale and diminishing returns to each factor. Output per worker is a function of capital per worker, and it rises with capital but at a decreasing rate, because additional capital yields less additional output. Saving is assumed to be a constant fraction of income, and investment equals saving in a closed economy.

The capital stock grows with investment and declines with depreciation, and the labour force grows at an exogenous rate. The change in capital per worker is therefore determined by the difference between investment per worker, which raises it, and the combined effect of depreciation and the growth of the labour force, which lowers it. The steady state is reached when investment per worker exactly offsets these effects, so that capital per worker and output per worker are constant.

== The steady state and convergence ==

At the steady state, output per worker is constant, and total output grows at the rate of population growth. Without technological progress, income per worker would be constant in the long run, and growth in living standards would cease. Growth in income per worker therefore requires technological progress, which shifts the production function upward and raises the steady-state level of output per worker.

The model predicts conditional convergence: economies with lower capital per worker, and hence higher marginal returns to capital, grow faster than economies with more capital, conditional on their saving rates, population growth, and technology. Poorer economies should therefore tend to catch up with richer ones, and the model explains why convergence is observed within groups of similar economies but not universally, since economies differ in their underlying characteristics.

== Role of technology ==

Technological progress is exogenous in the basic model, treated as a parameter rather than explained. It is the source of sustained growth, because it raises the productivity of both capital and labour and allows output per worker to grow indefinitely. The model shows that without technological progress, accumulation alone cannot sustain growth, because diminishing returns cause the contribution of capital to decline as capital deepens.

Making technology endogenous was the motivation for subsequent research. Models of endogenous growth explain technological change as the result of investment in research and development, in human capital, and in innovation, and they allow the growth rate itself to be affected by policy. These extensions, associated with economists including Paul Romer and others, address the limitation of the neoclassical model and provide a richer account of the sources of growth.

== Empirical evidence and extensions ==

Empirical work has tested the model's predictions and estimated its parameters. The model explains a substantial part of cross-country differences in income through differences in capital, labour, and productivity, but a large residual, often interpreted as total factor productivity, remains. This residual reflects technology, institutions, and other factors, and understanding its determinants has become a major research programme.

Extensions of the model incorporate human capital, so that labour is differentiated by education and skill, and they improve the fit of the model and its policy implications. Other extensions incorporate open economies and capital mobility, which allow saving to flow across borders and change the convergence process, and they address the role of institutions, which affect the efficiency with which inputs are used and hence the level of the steady state.

== Policy implications ==

The model has several policy implications. Because saving and investment raise the steady-state level of income per worker, policies that encourage saving and investment can raise the level of income, even if they do not raise its long-run growth rate. Because technological progress is the source of sustained growth, policies that support research, education, and the diffusion of technology are central to long-run growth.

The model also implies that poorer economies have the potential to grow faster, because of diminishing returns, and that policies that remove barriers to investment and improve the functioning of markets can help them to realise this potential. It emphasises the importance of the efficiency with which inputs are used, captured in total factor productivity, and thus the role of institutions, competition, and openness in determining the level and growth of income.

== The Solow residual ==

Empirical applications of the neoclassical model attribute the portion of growth not explained by capital and labour to total factor productivity, often called the Solow residual. This residual captures technological progress, but also improvements in the quality of inputs, the reallocation of resources to more productive uses, and measurement errors. Its size, often substantial, indicates that factors other than the accumulation of inputs are central to growth.

Decomposing growth into the contributions of capital, labour, and productivity is a standard exercise in growth accounting. The results show that the accumulation of capital explains part of growth, that the growth of the labour force and of human capital explains another part, and that productivity growth explains a large residual. Understanding the determinants of productivity growth, including innovation, the diffusion of technology, and the quality of institutions, is therefore central to understanding growth.

== Human capital and the augmented model ==

The augmented neoclassical model incorporates human capital as a separate factor, recognising that labour is differentiated by education and skill. Human capital is accumulated through education and training, and its inclusion improves the fit of the model and changes its policy implications. The augmented model explains more of the variation in income across countries, and it implies that investment in education is a source of growth alongside investment in physical capital.

The accumulation of human capital also interacts with technological progress. A more educated workforce can adopt and adapt new technologies more readily, so that human capital and technology are complementary. Policies that raise the level of education can therefore raise the return to investment in technology and increase the rate of growth, and the interaction between the two is a central theme in the analysis of growth and in the design of development policy.

== Institutions and the level of income ==

The neoclassical model emphasises the accumulation of factors and technological progress, but the efficiency with which factors are used depends on institutions. The quality of governance, the security of property rights, the openness to trade and investment, and the degree of competition all affect total factor productivity and hence the level of income. Differences in institutions can explain a substantial part of the variation in income per head across countries, alongside differences in factor accumulation.

This recognition has led to research on the determinants of institutional quality and on the channels through which institutions affect growth. The findings suggest that institutions that protect property rights, enforce contracts, and limit arbitrary expropriation support investment and growth, and that reforms that improve institutions can raise the level of income. The neoclassical model provides the framework within which these institutional effects operate, and it links the analysis of growth to the broader study of political economy and development.
