The '''interest rate spread''' is the difference between two interest rates, most commonly the difference between the rate at which a bank lends and the rate at which it borrows. The spread compensates the intermediary for the costs and the risks of intermediation and is a key indicator of the cost of credit.

== Banking Spread ==
The banking spread is the difference between the lending rate and the deposit rate. It compensates the bank for the cost of its operations, for the risk of default on its loans, and for the cost of holding capital and reserves.

The spread is influenced by the structure of the banking sector, by the regulation of the sector, and by the macroeconomic environment. A more competitive sector tends to have a narrower spread, while a concentrated sector tends to have a wider one. High inflation and volatile interest rates tend to widen the spread, since they increase uncertainty and the cost of intermediation.

The spread is used as an indicator of the efficiency of the banking sector and of the cost of credit. A wide spread can discourage investment and consumption by raising the cost of borrowing, and it can reduce the return to saving by lowering the deposit rate.

== Term Spread ==
The term spread is the difference between the interest rate on a long-term bond and the rate on a short-term instrument. It is a key indicator of the stance of monetary policy and of the expectations of the market.

The term spread reflects the expectations of future short-term rates and the term premium, which is the compensation that investors require for holding a longer-term instrument. A positive spread, in which long-term rates exceed short-term rates, is the normal condition. An inverted spread, in which short-term rates exceed long-term rates, has historically been a predictor of recessions.

The term spread is used to infer the expectations of the market about the future path of interest rates and about the economy. An inversion of the yield curve is interpreted as a signal that the market expects rates to fall, which typically occurs during a slowdown.

== Credit Spread ==
The credit spread is the difference between the yield on a bond with credit risk and the yield on a risk-free bond of comparable maturity. It compensates investors for the risk of default and for the liquidity of the instrument.

The credit spread is a key indicator of financial conditions. A widening of spreads signals increased concern about credit risk and a tightening of financial conditions, while a narrowing signals the opposite. The spread is used to assess the risk of individual borrowers and the state of the financial system.

The credit spread is also used in the pricing of loans and of other instruments. It reflects the creditworthiness of the borrower, the seniority of the claim, and the conditions in the market.

== Significance ==
Interest rate spreads are central to the analysis of monetary policy, of financial stability, and of the cost of credit. They affect the transmission of monetary policy, since the effect of a change in the policy rate on the rates faced by households and firms depends on the spreads.

The spreads are also used in the assessment of financial conditions and in the design of policy. A widening of spreads can signal the build-up of stress in the financial system, and it can prompt a policy response.

== Determinants of the Banking Spread ==
The banking spread is determined by several factors. The cost of operations, including the expense of running the branch network and of processing transactions, is a component. The cost of credit risk, which reflects the expected losses on loans, is another.

The structure of the banking sector affects the spread. A concentrated sector, in which a few banks dominate, tends to have a wider spread, since the banks have more market power. A competitive sector tends to have a narrower spread.

The regulatory framework also affects the spread. Reserve requirements, capital requirements, and other prudential rules increase the cost of intermediation and widen the spread. The taxation of financial services has a similar effect.

== Spreads and Financial Stability ==
The spread is an indicator of the health of the banking sector and of financial conditions. A widening of the spread can signal an increase in perceived risk or a tightening of financial conditions, and it can be a precursor of a slowdown in credit and in activity.

The spread also affects the transmission of monetary policy. A change in the policy rate is transmitted to the lending and deposit rates through the spread, and the speed and the completeness of the transmission depend on the structure of the banking sector.

The analysis of the spread is therefore central to the assessment of financial stability and to the design of policy. A widening of the spread may prompt a policy response, including the provision of liquidity to the banking sector.

== Cross-Country Variation ==
The banking spread varies substantially across countries. The variation reflects differences in the structure of the banking sector, in the regulatory framework, and in the macroeconomic environment.

The spread tends to be wider in developing countries, where the banking sector is less developed, the credit risk is higher, and the macroeconomic environment is more volatile. The spread tends to be narrower in developed countries, where the sector is more competitive and the environment is more stable.

The variation matters for the analysis of the cost of credit and of the effects of policy. A wide spread raises the cost of borrowing and reduces the return to saving, and it can discourage investment and growth.

== Summary ==
Interest rate spreads are central to the analysis of banking, of monetary policy, and of financial stability. The banking spread, the term spread, and the credit spread each provide information about different aspects of the economy, and their analysis informs the design of policy.
