The '''golden rule of growth''' is a condition for the saving rate that maximises steady-state consumption per worker in the Solow growth model. It identifies the level of capital per worker at which the marginal product of capital equals the sum of the population growth rate and the depreciation rate, and hence the rate of saving that leads to the highest sustainable level of consumption.

== Derivation and Intuition ==
In the Solow model, output per worker depends on capital per worker. Consumption per worker equals output per worker minus investment per worker. In steady state, investment per worker equals the sum of population growth and depreciation multiplied by capital per worker, the amount needed to equip new workers and replace worn-out capital.

Maximising consumption per worker with respect to capital per worker yields the golden rule condition: the marginal product of capital equals the rate of population growth plus the depreciation rate. If the marginal product of capital exceeds this sum, more capital raises consumption; if it falls short, the capital stock is excessive and consumption could be increased by saving less.

== Golden Rule versus Other Saving Rules ==
The golden rule is a normative benchmark, not a description of actual behaviour. It implies that an economy can save too much: beyond the golden rule, additional saving reduces long-run consumption because the extra output is insufficient to justify the investment needed to maintain the higher capital stock.

Interestingly, the golden rule saving rate also maximises consumption, so a society that saves more than the golden rule is dynamically inefficient, in the sense that it could increase consumption at every point in time by reducing the capital stock. Dynamic inefficiency contrasts with the usual presumption that more capital is beneficial.

== Dynamic Efficiency and the Interest Rate ==
A related criterion distinguishes dynamically efficient from dynamically inefficient economies. In a dynamically efficient economy, the return on capital exceeds the growth rate of the economy, and the present value of resources is finite. In a dynamically inefficient economy, the growth rate exceeds the return on capital, and the economy overaccumulates capital. The golden rule represents the boundary case where these are equal.

In overlapping generations models, efficiency depends on the relationship between the interest rate and the growth rate. If the interest rate is below the growth rate, the economy is dynamically inefficient, and there may be scope for Pareto-improving policy.

== Implications and Applications ==
The golden rule informs debates about saving rates, pension systems, and intergenerational equity. It suggests that too high a saving rate can be harmful to long-run consumption, and it provides a criterion for evaluating the adequacy of national saving. In the context of capital accumulation and growth, the rule clarifies the limits to what saving alone can achieve, since it identifies a maximum sustainable consumption level rather than a path of unbounded growth.

The concept also appears in discussions of fiscal policy, where a golden rule sometimes refers to a requirement that governments borrow only to finance investment rather than current consumption. This usage is distinct from the growth-theoretic concept but shares the underlying concern with sustainability and intergenerational fairness.

== Relationship to the Saving Rate ==
The golden rule identifies the saving rate that maximises steady-state consumption. If the actual saving rate is below this level, an increase in saving raises long-run consumption. If it is above, a reduction in saving raises consumption. The relationship between the saving rate and steady-state consumption is therefore hump-shaped.

This result clarifies that higher saving is not always better. Because capital is subject to diminishing returns, additional capital eventually yields less additional output than is needed to maintain it, so that consumption falls. The golden rule saving rate corresponds to the peak of the hump.

== Dynamic Inefficiency ==
An economy that saves more than the golden rule rate is dynamically inefficient. In such an economy, the capital stock is so large that the resources devoted to maintaining it could be used to increase consumption at every date. Dynamic inefficiency implies the existence of a Pareto improvement, for example through a pay-as-you-go transfer scheme that reallocates resources from the young to the old.

Whether real economies are dynamically inefficient is debated. The criterion compares the interest rate with the growth rate, and estimates vary. Some analyses of advanced economies have found interest rates below growth rates in certain periods, suggesting possible dynamic inefficiency, while others emphasise the role of risk and liquidity premia in explaining the relationship.

== Golden Rule and Optimal Growth ==
The golden rule maximises steady-state consumption, but it does not account for the transition path or for the welfare of different generations. Optimal growth analysis, by contrast, maximises a social welfare function that aggregates utility across generations, typically discounting future utility. The optimal saving rate depends on the discount rate and on the elasticity of marginal utility, and it may differ from the golden rule.

If the social discount rate is low, optimal saving may exceed the golden rule rate, reflecting concern for future generations. The comparison between the golden rule and optimal growth clarifies the trade-offs involved in choosing among long-run paths.

== Practical Significance ==
The golden rule is used as a benchmark in discussions of saving adequacy, pension reform, and capital accumulation. It also informs the analysis of fiscal rules, which sometimes require that borrowing be limited to investment, an application that shares the golden rule's concern with sustainability and intergenerational equity. The concept thus connects the theory of growth to practical questions of macroeconomic policy.
