'''Debt overhang''' describes a situation in which accumulated debt is so large that it depresses investment and economic activity, because the returns from new investment accrue to existing creditors rather than to the debtor. The concept was developed to explain the investment behaviour of highly indebted firms and countries, and it illuminates why debt relief can stimulate activity.

== Mechanism ==
When a borrower owes more than it can credibly expect to repay, any additional income or profit generated accrues, at least in part, to creditors. The expected private return to the borrower from undertaking productive investment is therefore reduced, and investment falls below the level that would be socially desirable. The distortion arises not from the level of debt itself but from the fact that additional effort disproportionately benefits lenders.

For firms, debt overhang can discourage new investment and innovation, particularly where existing creditors have claims senior to the returns from new projects. For countries, it can suppress growth by reducing the incentive to undertake reforms and by crowding out private investment, while also constraining fiscal policy.

== Consequences ==
Debt overhang creates several inefficiencies. Investment is depressed, slowing growth and reducing the resources available for debt service, a dynamic that can become self-reinforcing. Liquidity problems can arise even when underlying solvency is uncertain, as creditors and debtors dispute the valuation of assets and the sustainability of obligations. The result may be a prolonged period of weak activity, with the burden of adjustment falling on the debtor through austerity and on creditors through eventual write-downs.

In corporate finance, debt overhang is related to the incentives for shareholders to forego profitable investment and, in extreme cases, to engage in risky asset substitution or to delay necessary restructuring. In sovereign debt, it motivates the design of relief mechanisms and the analysis of debt sustainability.

== Debt Relief and Resolution ==
The theory implies that debt relief can be mutually beneficial. By reducing the stock of debt, relief raises the debtor's expected return from investment and reform, increasing the resources ultimately available to creditors. This was the logic behind debt relief initiatives for heavily indebted poor countries and behind negotiated restructurings in sovereign and corporate settings.

Effective resolution requires mechanisms to coordinate creditors, given the collective action problem posed by disperse claims. Bond exchange offers, collective action clauses, and, in the sovereign context, arrangements involving international financial institutions are among the tools used. The design of relief must also avoid creating incentives for profligacy, a moral hazard concern that recurs in policy debates.

== Related Concepts ==
Debt overhang is distinct from, though related to, debt intolerance, the observed tendency of countries with limited institutional and fiscal capacity to experience distress at relatively low debt levels. It also connects to the balance sheet channel of monetary policy, since weakened balance sheets raise the cost of external finance, and to the literature on the effect of debt on growth, where nonlinear thresholds are widely documented.

== Origins of the Concept ==
The term debt overhang was developed in the context of the international debt crisis of the 1980s, when many developing countries accumulated debts that they could not service without severe economic disruption. The observation that these countries underinvested, even in projects with high returns, led to the insight that the burden of existing debt distorted incentives.

The concept was formalised by economists studying the relationship between debt and investment, showing that when the probability of full repayment is low, the expected benefit of new investment accrues largely to creditors. This reduced the incentive for the debtor to invest and to undertake reforms, a phenomenon that could make the debt burden self-perpetuating.

== Debt Overhang versus Liquidity Problems ==
It is important to distinguish debt overhang from a pure liquidity problem. A liquidity problem arises when a debtor is solvent, with assets sufficient to cover liabilities, but lacks the cash to meet current obligations. A debt overhang problem arises when the stock of debt is so large that it distorts incentives, even if the debtor could in principle service the debt with adjustment.

The distinction matters for policy. Liquidity problems call for temporary financing, while debt overhang calls for debt reduction. Misdiagnosis can lead to prolonged problems, as lending to an over-indebted borrower may simply transfer resources to creditors without restoring investment.

== Corporate Debt Overhang ==
In corporate finance, debt overhang explains why highly leveraged firms may forego profitable investment, since the returns would accrue to creditors. It also explains the tendency of such firms to favour risky projects, because the shareholders capture the upside while creditors bear the downside. The conflict of interest between shareholders and creditors is central to the design of debt contracts and to the analysis of financial distress.

Debt overhang can also depress investment at the macroeconomic level when a large fraction of firms or households is highly indebted. The resulting reduction in aggregate demand and investment can slow recovery from a recession, as seen in the aftermath of severe financial crises.

== Resolution Mechanisms ==
Resolving debt overhang requires reducing the stock of debt or converting it into instruments with less distortive incentives. Options include debt write-downs, debt-for-equity swaps, and the extension of maturities. For sovereign debt, mechanisms include negotiated restructuring, bond exchanges, and the use of collective action clauses to overcome creditor coordination problems.

The design of relief must balance the benefits of reducing debt against the moral hazard of rewarding profligacy. Conditionality and the use of mechanisms that distinguish between genuinely unsustainable debt and temporary liquidity shortfalls are among the tools used to manage this tension.
