View source for Deadweight Debt

'''Deadweight debt''' is government debt that is not matched by productive assets, so that the borrowing does not generate the capacity to service it. The term is used to distinguish debt incurred to finance investment from debt incurred to finance consumption, and to highlight the burden that the latter can impose.

== Concept ==
The distinction between debt that finances investment and debt that finances consumption is central to the analysis of fiscal sustainability. Debt that finances productive investment can be serviced from the returns on the assets it creates, while debt that finances consumption must be serviced from future taxes or from reduced spending.

The concept of deadweight debt is related to the analysis of the burden of the debt. If public borrowing is used to finance investment, the assets created can offset the liability, so that the net position of the public sector is unchanged. If borrowing is used to finance consumption, the liability is not matched by an asset, and the burden falls on future taxpayers.

== Measurement and Interpretation ==
Measuring whether debt is deadweight requires an assessment of the uses to which the borrowing was put and of the assets that were created. This is difficult in practice, because public investment is often not clearly separated from public consumption, and because the returns on public assets are hard to measure.

The concept is therefore an analytical device rather than a precise accounting category. It highlights the importance of the uses of borrowing for the assessment of sustainability, and it cautions against treating all debt as equivalent.

== Implications ==
The concept has implications for fiscal policy. It suggests that borrowing to finance investment may be appropriate, particularly when the returns exceed the cost of borrowing, while borrowing to finance consumption may be imprudent. It suggests that the composition of the budget matters for sustainability, not only the level of the deficit.

The concept also has implications for the analysis of the burden of the debt. If debt is used to finance investment that benefits future generations, then passing the liability to those generations may be equitable, since they also receive the assets. If debt is used to finance current consumption, the burden is passed without corresponding benefit.

== Debate ==
The application of the concept is contested. Some argue that the distinction between investment and consumption is difficult to draw and that the returns on public investment are often overstated. Others argue that the distinction is important and that its neglect has led to excessive austerity and to underinvestment.

The debate reflects broader disagreements about the role of the state and about the appropriate level of public debt. It connects to the analysis of fiscal rules and of the treatment of investment in the budget framework, and it is relevant to the design of institutions that govern fiscal policy.

== Fiscal Sustainability ==
The concept of deadweight debt connects to the analysis of fiscal sustainability. Sustainability requires that the debt ratio does not rise without limit, which in turn requires that the primary balance is sufficient to stabilise the ratio given the difference between the interest rate and the growth rate.

The composition of the budget affects sustainability through its effect on growth. Borrowing that finances productive investment can raise growth and thereby improve the debt dynamics, while borrowing that finances consumption does not. This is the analytical content of the distinction between deadweight and productive debt.

The assessment of sustainability therefore requires an assessment of the uses of borrowing and of their effects on the economy. This is difficult to quantify, and it introduces an element of judgement into fiscal analysis that is not captured by mechanical debt projections.

== Intergenerational Equity ==
The concept is closely related to questions of intergenerational equity. If the government borrows to finance consumption, the cost is borne by future taxpayers, who receive no corresponding benefit. If it borrows to finance investment, future generations inherit both the liability and the asset, and the question of equity turns on whether the asset benefits them.

The analysis of intergenerational equity is complicated by the fact that the benefits of public investment are often diffuse and hard to measure. Infrastructure, education, and research may raise the productive capacity of the economy, but the returns accrue to many people over long periods, and attributing them to particular cohorts is difficult.

These complications mean that the concept of deadweight debt is a useful heuristic rather than a precise rule. It directs attention to the uses of borrowing and to the incidence of its costs and benefits, without providing a simple formula for policy.

== Golden Rules and Fiscal Frameworks ==
The distinction between investment and consumption has been incorporated into fiscal frameworks in the form of golden rules, which permit borrowing for investment but not for current spending. The rationale is that investment creates assets that can service the debt, so that borrowing for investment does not impose a net burden on future generations.

The implementation of golden rules raises practical difficulties. The definition of investment must be specified, and the boundary between investment and consumption is not always clear. There is also a risk that spending will be classified as investment to evade the rule, and that the rule will be circumvented through accounting devices.

The experience with golden rules has been mixed. In some countries, they have provided a useful framework for fiscal policy, while in others they have been difficult to enforce and have been set aside when they bind. The design of the rule, and the institutions that support it, determine its effectiveness.

== Summary ==
Deadweight debt is a concept that distinguishes borrowing for consumption from borrowing for investment, and it directs attention to the uses of public borrowing. Its application requires judgement about the classification of spending and about the returns on public assets.
