A '''current account deficit''' occurs when a country's total imports of goods, services, and transfers exceed its total exports of the same over a given period, typically a year or a quarter. It is the broadest measure of a country's external imbalance and is recorded in the current account of the balance of payments. A deficit means the country is a net borrower from the rest of the world, funding the shortfall by selling assets or incurring liabilities.

== Composition ==

The current account comprises trade in goods, trade in services, primary income, and secondary income. A deficit may arise from a goods trade deficit, a services deficit, a shortfall in income from foreign investments, or net outward transfers. Many advanced economies run goods deficits but offset them partly through services surpluses, income from foreign assets, or remittances.

The current account is linked by an accounting identity to the financial account and the capital account: the current account balance equals, with sign reversed, the sum of the financial and capital account balances, plus changes in reserves. Thus a current-account deficit is matched by net capital inflows, meaning foreigners are acquiring claims on the domestic economy.

== Causes ==

Current-account deficits have multiple causes. A strong domestic economy relative to trading partners raises import demand. A strong currency makes imports cheaper and exports dearer, widening the deficit. Differences in saving and investment behaviour are fundamental: a country that invests more than it saves must import capital, and this appears as a current-account deficit. Demographic factors, fiscal policy, and productivity growth also matter. The relationship between the fiscal deficit and the current-account deficit, the so-called twin deficits, is a recurring theme in macroeconomics, though the empirical link is not always tight.

Some deficits reflect structural competitiveness problems, such as weak export sectors or high unit labour costs. Others are benign, arising from strong investment returns that attract foreign capital to productive uses. Distinguishing between these cases is central to assessing whether a deficit is sustainable.

== Sustainability ==

Whether a current-account deficit is sustainable depends on its size relative to GDP, the composition of financing, and the economy's growth prospects. A deficit financed by stable long-term foreign direct investment and equity is generally viewed as less risky than one financed by short-term debt or portfolio flows, which can reverse abruptly. Persistent large deficits can lead to a build-up of external debt, rising debt-service burdens, and eventual loss of market confidence, as seen in several emerging-market crises.

Sustained deficits can also reflect overvalued exchange rates, which discourage exports and encourage imports. Adjustment typically involves some combination of currency depreciation, fiscal consolidation, and structural reforms to boost competitiveness. The adjustment process can be painful, as it requires reducing domestic absorption relative to output.

== Global dimension ==

From a global perspective, current-account deficits and surpluses must sum to zero. Large and persistent imbalances between surplus and deficit countries are a source of tension in international economic relations, as they can contribute to protectionist pressures and to the accumulation of reserves and foreign assets. The "global savings glut" hypothesis attributes large deficits in some countries to excess saving in others.

International institutions, including the International Monetary Fund, monitor external imbalances and provide financing to countries facing adjustment difficulties. Surveillance of exchange-rate and external policies aims to reduce the risk that imbalances build to destabilising levels.

== The saving-investment perspective ==

The current-account deficit can be understood as the excess of domestic investment over domestic saving. This identity links external imbalances to domestic behaviour. A country that invests heavily relative to its saving must draw on foreign capital, and the resulting net capital inflow appears as a current-account deficit. Conversely, a country that saves more than it invests exports capital and runs a surplus.

This perspective clarifies that deficits are not inherently bad. A deficit that finances productive investment can raise future income and be self-correcting, as the returns on investment service the external liabilities. A deficit that finances consumption, by contrast, adds to liabilities without adding to productive capacity, and is more likely to prove unsustainable. Distinguishing between these cases requires examining the composition of investment and the quality of capital allocation.

== Financing and the composition of flows ==

The riskiness of a deficit depends on how it is financed. Foreign direct investment and equity inflows are relatively stable and provide risk sharing, since foreign investors bear part of the downside. Portfolio debt and short-term bank flows are more volatile and can reverse in a sudden stop, forcing abrupt adjustment. Reserve accumulation and the currency composition of external liabilities also affect vulnerability.

Countries with large deficits financed by short-term, foreign-currency debt are more exposed to shifts in global financial conditions, including changes in interest rates abroad and swings in risk appetite. Global factors, such as the monetary policy of major economies and the supply of safe assets, can drive capital flows to a degree that individual countries cannot control, which is why international cooperation and prudential buffers matter.

== Adjustment and the global economy ==

Adjustment of large imbalances can occur through expenditure-reducing policies, such as fiscal consolidation, through expenditure-switching policies, such as depreciation, or through growth in surplus countries. The burden of adjustment and its macroeconomic consequences depend on where it falls. Coordinated adjustment is theoretically preferable to unilateral action, because it avoids the fallacy of composition in which all deficit countries cut spending simultaneously and deepen a global slowdown.

Persistent imbalances have been linked to financial crises and to protectionist pressures. International surveillance, including the monitoring conducted by the International Monetary Fund, aims to identify unsustainable positions early and to encourage corrective action before imbalances become destabilising.
