Definition
Contractionary monetary policy is used when an economy is overheating—when demand is growing faster than the economy's capacity to produce, leading to rising prices. By making credit more expensive and less available, the central bank aims to reduce borrowing, spending, and investment, thereby easing inflationary pressure.

Instruments
{| class="wikitable"
! Instrument
! Mechanism
|-
| Raising interest rates
| Increases the cost of borrowing, reducing consumption and investment.
|-
| Raising the Deposit Reserve Ratio
| Reduces the amount banks can lend.
|-
| Raising the Rediscount Rate
| Makes central bank lending to banks more expensive.
|-
| Selling government securities via Open Market Operations
| Withdraws liquidity from the banking system.

Effects
Contractionary monetary policy typically works by:

* Reducing aggregate demand and easing inflation.
* Slowing economic growth and potentially increasing unemployment.
* Appreciating the currency, which reduces net exports.

A central challenge is that the effects of monetary policy operate with a lag, so that tightening may slow the economy after the inflationary pressure has already subsided, risking an unnecessary contraction. This is one reason why central banks seek independence and forward-looking policy frameworks.
